Advanced Flower Capital's 75% Beat Rests on Valuation Gains as Origination Stalls and NAV Climbs

Advanced Flower Capital (AFCG) reported third-quarter earnings of $0.28 per share, beating the $0.16 consensus by 75.0% and growing 115.4% year over year. Revenue of $8.57 million rose 4.9% from a year ago but missed the $9.05 million consensus by 5.4%. The headline beat needs context. The $0.28 figure is the GAAP net increase in net assets from operations. Net investment income, the recurring earnings measure most BDC investors focus on, was $0.16 per share, exactly matching consensus. The upside came from $0.13 per share of net unrealized appreciation. That is the central tension: AFC's balance sheet is clearly healing, but its income engine is not growing and the deployment outlook got weaker.

The beat came largely from marks, not from new earnings power. Total investment income slipped to $8.6 million from $8.7 million in the second quarter and $9.8 million in the first. Cash interest income fell to $7.6 million from $7.9 million. Payment-in-kind interest rose to $949,000 from $783,000, a small but notable shift toward non-cash income. NII still edged up to $0.16 from $0.15, helped by two factors:

  • Net expenses fell to $4.8 million from $5.0 million.
  • The weighted average share count shrank to 22.6 million from 23.2 million.

The NAV story is more convincing. NAV per share rose for a third straight quarter to $8.55, up from $8.25 in Q2, $7.90 in Q1 and $7.46 at year-end. Buybacks contributed meaningfully. AFC repurchased 285,656 shares at $3.46, roughly a 58% discount to NAV, adding $0.06 of accretion and bringing year-to-date accretion to $0.24. About $1.2 million remains on the $5 million authorization.

The call revealed a portfolio that is shrinking at the margin. The pipeline has fallen each quarter: $1.4 billion at Q4, $1.5 billion at Q1, $1.3 billion at Q2 and now about $1.1 billion. Gross fundings were just $4.6 million, versus $17 million in Q2 and roughly $90 million of commitments in Q1. Year-to-date commitments have been stuck near $102 million since midyear. Repayments of $8.1 million exceeded fundings, and principal outstanding slipped to $361.1 million from $364.5 million. Management described deployment as choppy and lumpy for the next few quarters and cited deals breaking in diligence. Meanwhile, the debt-to-equity ratio fell to 1.03x and asset coverage improved to 197%. With about $102 million in cash, AFC is under-earning on its capital base, which caps NII until origination recovers.

The forward catalysts are real but uneven:

  • **Post-quarter gains:** AFC sold its Trulieve notes at 104.25 of par for a roughly $2.2 million realized gain. It also retired $19 million of May 2027 notes at 96.5% of par, a gain of about $0.6 million to be booked in Q4.
  • **DEVI proceeds:** The first $1.7 million of DEVI sale proceeds has arrived.
  • **New lending:** A $43 million healthcare services facility agented by TCG is expected to close soon, and two more TCG term sheets are signed. The non-cannabis lower middle-market book now stands at about $93 million, or 32% of the portfolio.
  • **Capacity:** Management framed leverage tolerance at 1.0x to 1.5x, up from a roughly 1.0x intermediate target last quarter, which signals room to lever up once deals materialize.

Bears still have legitimate ammunition. Justice Grown remains in maturity default, with Article 9 auctions scheduled for November 12 and 19 and litigation against the parent guarantor. Management declined to comment on recovery relative to the roughly $42 million fair value mark. Performing cannabis borrowers have needed an extension (Story Arizona) and forbearance (Sunburn). The macro backdrop has also hardened, with a record 6.3% private credit default rate and a September Fed hike. In addition, $58 million of senior notes still come due in May 2027.

Investor sentiment remains negative but improved substantially, rising to -0.21 from -0.59 at the prior report. Shares have gained 11.9% since the open after the August report, to $3.19. That leaves them 7.5% above the 200-day moving average and near the middle of the inter-earnings range: 13.1% above the $2.82 low set on August 13 and 13.6% below the $3.69 peak reached on August 31. The stock has given back a good portion of its late-summer spike, and the Earnings Whispers trend readings show sequential growth and AVWAP still negative. Even after the rally, the stock trades at well under half of reported NAV. That reflects lingering skepticism about the credibility of the marks and about how the cannabis loans will be resolved. The $0.05 distribution, roughly a third of NII, with no supplemental guidance, does little to close that gap.

The bottom line is that AFC delivered a quarter of balance-sheet repair rather than earnings growth. NAV accretion, deleveraging, buybacks and opportunistic note retirements are tangible positives. However, the 75% beat was driven by unrealized gains, while NII merely met expectations and revenue fell short. Until the shrinking pipeline turns into fundings and Justice Grown is resolved near its mark, the deep discount to NAV is likely to remain the market's verdict on the story.
